The reverse repo rate is the rate at which the RBI borrows funds from banks to absorb excess liquidity. It influences short-term interest rates, bond yields, and broader financial conditions. 

You deposit your money with a bank when you want to keep it safe and earn a return. But what happens when a bank itself has more money than it needs immediately? It has the option to park its surplus funds with the RBI through liquidity operations such as a reverse repo. This helps the RBI manage liquidity in the banking system while giving banks a way to earn on short-term surplus funds.

But how does this mechanism work, and why should you care about it? Read on to understand the reverse repo rate, its role in monetary policy, and its impact on the economy. 

What Is the Reverse Repo Rate? 

The reverse repo rate is the rate at which the Reserve Bank of India (RBI) absorbs excess liquidity from banks by taking funds against eligible securities under its liquidity operations. In simple terms, banks temporarily park surplus funds with the RBI and earn interest on them.  

The transaction works through a repurchase agreement (repo). The bank provides funds to the RBI and receives eligible securities in return, with an agreement that the RBI will return the funds along with interest and take back the securities at the agreed time. From the bank’s perspective, this is a reverse repo because the bank is effectively lending funds against securities.  

Note: Currently, the reverse repo rate is set at 3.35% as of August 2026. However, since April 2022, RBI has primarily used the Standing Deposit Facility (SDF) to absorb the excess liquidity in the financial system.  

Why would a bank use a reverse repo? 

Banks do not always have enough profitable lending opportunities for all the funds they hold. A reverse repo gives them a way to deploy surplus short-term funds with the RBI while earning a return and holding eligible securities as collateral. For the RBI, the same transaction helps pull excess liquidity out of the banking system when needed.  

Note: The reverse repo rate should not be confused with the repo rate. The repo rate is the rate at which the RBI provides liquidity to banks (currently at 5.25% as of August 2026), while the reverse repo rate relates to the RBI absorbing liquidity from banks. The distinction becomes important when you look at how the RBI manages liquidity and interest rates. 

How Does the Reverse Repo Works?  

Government securities are the most common collateral used in RBI repo and reverse repo operations, including central Government Securities (G-secs), treasury bills (T-bills) and eligible State Development Loans (SDLs).  

For example, suppose a bank has ₹100 crore of surplus funds that it does not immediately need for lending. Instead of keeping the money idle, it can enter into a reverse repo with the RBI. 

At the current fixed reverse repo rate of 3.35%, the bank would earn interest for the period of the transaction. The RBI, in turn, temporarily receives the bank’s eligible securities while absorbing ₹100 crore of liquidity from the banking system. The fixed reverse repo rate remains part of the RBI’s liquidity-management toolkit.  

When the transaction ends, the RBI returns the funds along with the applicable interest, and the bank receives its securities back. 

The Role of Reverse Repo Rate in Monetary Policy  

The RBI can use liquidity management to ensure that excess money in the banking system does not weaken the monetary-policy signal it is trying to send. 

  • Keeps the policy signal effective: The RBI manages surplus liquidity so that overnight money-market rates do not fall significantly below the policy rate.
  • Supports the WACR target: The Weighted Average Call Rate (WACR) is the RBI’s operating target. By managing liquidity, the RBI helps keep this key overnight rate aligned with its intended policy stance.  
  • Works alongside the SDF: Since April 2022, the Standing Deposit Facility (SDF) has served as the floor of the Liquidity Adjustment Facility (LAF) corridor. The RBI can also use variable-rate reverse repo (VRRR) auctions to absorb surplus liquidity when required.  
  • Strengthens policy transmission: By influencing overnight money-market conditions, liquidity operations create the first link through which changes in the RBI’s policy stance can eventually affect other interest rates and financial conditions.  

These short-term liquidity effects can extend beyond banks and the money market. The next question is how they translate into borrowing costs, bond yields, credit conditions, and broader economic activity. 

Impact of Reverse Repo Rate on the Economy  

The effects of liquidity absorption do not stop with banks. They can move through several layers of the financial system. 

  • Money-market rates: When the RBI absorbs excess liquidity, banks have fewer surplus funds available to lend overnight. This can push short-term money-market rates higher and closer to the policy corridor. RBI research identifies the WACR as the first important link in monetary-policy transmission.  
  • Bond yields: Changes in short-term rates can influence yields across the debt market. The RBI has noted that movements in money-market rates can transmit to debt-market rates, although the extent depends on factors such as security supply and demand, inflation expectations and economic activity.  
  • Government securities: T-bills and other short-duration government securities can respond relatively quickly because they sit close to the short end of the interest-rate curve. For example, the RBI has observed easing in T-bill yields when system liquidity moved from deficit toward surplus.  
  • Corporate borrowing costs: Changes in short-term funding conditions can affect certificates of deposit, commercial paper and corporate bond yields. During the 2022 tightening cycle, the RBI reported increases in 91-day T-bill, CP, CD and AAA-rated five-year corporate bond yields alongside tighter liquidity and higher policy rates.  
  • Credit and economic activity: Tighter liquidity can eventually make funding conditions less accommodative. Banks may face higher marginal funding costs, which can feed into lending and deposit rates. The effect is not immediate or mechanical, but it can influence credit demand, investment and consumption over time. 

Taken together, these channels show how changes in liquidity conditions can move from the money market into bond yields, borrowing costs, and eventually broader economic activity. 

Final Thoughts: Why Does the Reverse Repo Rate Matter for a Retail Investor?  

The reverse repo rate may not directly affect your portfolio, but the liquidity conditions around it can shape the environment in which your investments perform. For a retail investor, this makes it useful to look beyond headline policy rates and watch how liquidity influences short-term yields and bond-market conditions. It can help you understand why T-bill yields move, why bond prices respond to changing rate expectations, and where the debt market may be heading as the RBI adjusts financial conditions.
